The "way below the two inch tolerance line" is in reference to his pants. The "two inch" means having two inches of buttcrack sticking out from your pants. So he's telling him to hike up his pants or pull em up.

Thanks to this review I was able to find out the name of a fighting game made by the same people. The animation just looked so damn familiar, and it turned out that they made a game called Battle Beasts, which I only ever played for a few hours nearly twenty years ago.
